For atmosphere sake, this is what happened before they played this song:
Josh tells the story about how he threw his record at Baby Spice and she fell over crying ("the weight of the material"). So he wanted to sing her a song - 'Chelsea Hotel #2' (with that second line that makes everyone gasp). Kathleen Edwards came on stage and tells everyone the song was about her. We laugh. Then she asked if it was really about Baby Spice. Josh laughs and looks at the floor and starts buttoning his jacket. She says "Yeah, do it up!" Then they play 'Mercury'.
That's why Josh looks nervous and won't look at her.
Some people do not know that Chelsea Hotel is a Leonard Cohen song. I'm sure you can imagine the confusion that this causes.
